(2) Switching Cost
Suppose a firm located in a non-urban location pays a wage of $64/hour. However, it is assumed that there is a 20% chance that workers incur “switching costs” of $24/h.
a) what is the expected wage?
b) If a firm in an urban cluster wants to match the expected wage (and all else is equal), what should it pay assuming that urban switching cost is only $4 and the chance that switching probability is only 10%. (6 pts)
(3) Labor in Boom and Recession
There is a firm in Walla Walla, an isolated site with a labor force of 40 workers. During boom the firm faces a demand curve of P=200-Q. During recession it faces a curve of 100-0.5Q. Boom and recession are equally likely to occur.
a) How many workers are employed in Walla Walla in boom, how many during recession? What are the corresponding wages? Calculate the consumer surplus of the firm in boom and in recession. What is the expected surplus? (6 pts)
b) Now assume a large cluster where the labor supply is infinitely elastic.
Assuming the same demand curves as in the Question above and the average wage of the isolated site (also from the Question above), how many workers are employed in boom? How many are employed during recession? What are the corresponding wages? Calculate the consumer surplus of the firm in boom and in recession. What is the expected surplus? (6 pts)
(4) Skill Matching I
a) Employ the skill circle model and calculate skill range, skill gap and total labor cost per worker when there are 2200 workers, unit training cost is $2,200/h and the wage equals $22/h. Training cost is to be borne by the firm. (5 pts)
b) Now assume the firm moves to a smaller location and the number of workers is only half of what is was at the first location. Will labor cost be twice? Calculate! (5 pts)
(5) Skill Matching II
Labor cost is known to be $52.50/h; the wage equals $40/h and unit training cost is $1,360/h. Based on the skill circle model, how many companies are in this cluster? (6 pts)
(6) Rank Size Rule
Suppose the 22th largest city in a country has a population of 250,000. According to the Rank Size Rule, how large is the 20th largest city? (4 pts)
